This paper examines whether corruption can be an efficiency enhancing adaptation to poor institutional environments. Prior research on this question has not taken into account the heterogeneity of corruption or the possibility that petty bureaucratic corruption in the form of bribery may grease the wheels of an economy at the same time that grand political corruption such as diversion of state funds may sand the wheels of economic growth. By differentiating between grand and petty corruption and narrowly framing poor institutional quality as the burden of regulation on economic activity, I am able to show that bribery is not an efficiency enhancing adaptation to poor regulatory environments. To the contrary, given the specific type of corruption and institutional environment most conducive to an efficiency enhancing effect, the opposite effect was found.

Corruption, particularly political or “grand” corruption, distorts the entire decision-making process connected with public investment projects. The degree of distortions is higher with weaker auditing institutions. The evidence presented shows that higher corruption is associated with (i) higher public investment; (ii) lower government revenues; (iii) lower expenditures on operations and maintenance; and (iv) lower quality of public infrastructure. The evidence also shows that corruption increases public investment while reducing its productivity. These are five channels through which corruption lowers growth. An implication is that economists should be more restrained in their praise of high public sector investment, especially in countries with high corruption.

Why has China grown so fast for so long despite vast corruption? In China's Gilded Age, Yuen Yuen Ang maintains that all corruption is harmful, but not all types of corruption hurt growth. Ang unbundles corruption into four varieties: petty theft, grand theft, speed money, and access money. While the first three types impede growth, access money - elite exchanges of power and profit - cuts both ways: it stimulates investment and growth but produces serious risks for the economy and political system. Since market opening, corruption in China has evolved toward access money. By unbundling the problem and adopting a comparative-historical lens, she reveals that the rise of capitalism was not accompanied by the eradication of corruption, but rather by its evolution from thuggery and theft to access money. The existing literature concentrates mainly on impacts of corruption on economic growth. As the old saying goes, every coin has two sides. We focus primarily on effects of anti-corruption on economic growth. The study of the influences of anti-corruption policies on economic performance is rarely found in the available literature. This study designs a sufficiently novel framework of quasi-natural experiment between Inner Mongolia Autonomous Region of China and Mongolia, empirically identifying the causal links of combating corruption and output growth. The Bacon Decomposition shows that the anti-corruption policy is beneficial to growth. Our results survive a battery of robustness and heterogeneity tests and our paper presents a new mechanism explanation.
